It's the latter. Your "bag" stores 250 Pokemon at the start, but you can increase that limit with buying extra-slots from the shop and maybe you can unlock it through leveling up, not sure. But the shop is definitely one way to achieve it.

Ok, I figured that's what it had to be when I check for Silver/Gold pokemon but didn't see any listed. So the only pokemon out right now are the first 151 right?

Don't know about the legendaries, but yeah. Only Gen 1 Pokemon are available right now, the next generations probably get added in the future.
