First of all, how does Itachi even know that his little bro is the reincarnation of Indra?

Second of of all, even if he knew and killed him, there will just be another Indra born. So why not let the guy live and see if Naruto, the Ashura incarnate with most potential, set things straight with Sasuke.

Itachi expected Sasuke to punish him for the massacre, which he did.

Itachi knew nothing about Indra; he only knew that Sasuke planned vengeance against Konoha.

Itachi believed that Naruto could either change Sasuke's mind or protect Konoha if he couldn't.

Itachi was hopeful, not stupid.

Itachi had 2 objectives, which he accomplished both of them. Keeping the little brother he loved alive and protecting the village he loved from his clan. I do not believe he truly wished to harm his clan but when Danzo went behind Hiruzen's back and told him that ANBU would kill Sasuke along with the rest of his clan if Itachi did not annihilate his own clan, he chose to do it. If nothing else they were atleast killed by someone who loved them. He paid for this choice with his health which declined after this.

Naruto and Sasuke did not know they were transmigrants either until Hagoromo confirmed it for them. Naruto seemed to have felt something and he also felt something when he fought Sasuke the last time but I don't think he knew what it was until Hagoromo told him. I don't believe Madara or Hashirama knew at all. Neither one of them mentioned it.

Itachi did what he could and realized that Naruto cared about Sasuke like a brother and was his connection to the village. He decided to leave Sasuke's fate to Naruto, he believed Naruto could handle it or stop Sasuke if necessary. He felt ending edo tensei to protect the village was a job that he could do better than Naruto and so he left Sasuke to Naruto to handle. I would say he was was pretty smart to do that.
