If so what would be scale to which he can manipulate reality with it. Would he be limited to creating jutsu and weapons or could he also create life forms on a lesser scale of power when compared to the bijuy ?

Maybe in theory, but I doubt it. So far, all he can produce is an illusion throught Tsukiyomi, with the Juubi's chakra.
And his current state as an Edo prevents him from becomming a Jinchuuriki.

The dimension was always there, it was only accesable by Kakashi and Obito after achieving their Mangekyou Sharingan.
So, basicly; Obito created the dimension. Madara's "dimension" is an illusion created by Tsukiyomi.
